Venture debt beats equity when you already have money in the bank and a specific, near-term milestone that another few months of runway would let you reach. It is a loan sized off a recent institutional round rather than off profits or hard collateral, it costs a few percent of dilution instead of ten or twenty, and it is the cheapest way for a hardware company to fund inventory and tooling. It stops being a good idea the moment you need it — a company borrowing because the next round did not happen is buying a monthly payment it cannot make. What Venture Debt Actually Is

Venture debt is a term loan extended to a venture-backed startup by a technology-focused bank or a specialty private credit fund. A conventional commercial lender underwrites cash flow, collateral, and operating history — three things an early hardware company does not have. A venture lender underwrites something else entirely: the quality of the investors already on your cap table and the cash they just wired. The implicit bet is that a company a credible fund financed last quarter will most likely be financed again.

That is why timing dominates everything. Facilities are typically arranged shortly after a priced round closes, and the amount available is usually a fraction of the round that preceded it — think a quarter to a third, not a multiple. Repayment runs over a couple of years to a handful of years in scheduled installments.

How the Deal Is Structured

  • Principal and interest. The rate sits well above a secured bank loan and well below the effective cost of selling equity. Expect an origination fee and often a final payment or end-of-term fee on top.
  • Warrants. The lender takes warrants for a small slice of equity — typically low single-digit percentages of the facility amount converted to shares. This is the kicker that compensates for the risk, and it is the reason venture debt is not truly dilution-free.
  • Interest-only period. Many facilities open with a draw period where you pay interest only, pushing principal amortization out until revenue or the next round is closer.
  • Security interest and covenants. A blanket lien on company assets is standard. Covenants may include minimum liquidity, revenue tests, or a requirement to raise a subsequent round by a certain point. Breach lets the lender accelerate.

Why Borrow When You Could Raise Equity

Because dilution is the single most expensive line item in a founder's career. Venture debt buys months of runway for a warrant package that barely registers on the cap table, and those months are the difference between raising the next round on a validated product and raising it on a promise.

Hardware companies have a second, more concrete reason: physical products consume cash long before they generate it. Tooling, certification testing, and a first production run all get paid for months before a single unit ships to a customer. Debt is a reasonable instrument for financing an asset that will convert to cash on a known schedule — which is also why it sits naturally alongside purchase order financing in a hardware capital stack.

When It Makes Sense

  • Immediately after a strong round. Terms are best when the bank account is full and the lender's risk is lowest. Negotiating from strength is the entire game here.
  • When the next value-creating milestone is close but unfunded. Another two or three quarters that turn a working prototype into shipping units will reprice your next round.
  • When you need to finance production and inventory. Proven demand plus a purchase order is exactly the situation debt was built for.
  • As a deliberate bridge. Planned, sized, and documented — not improvised in a panic.

When It Is a Bad Idea

Debt has to be repaid, and that is the whole difference from equity. A company without a credible path to revenue or a next round can find itself making principal payments precisely as cash runs low, with a lien restricting its freedom to maneuver. Two rules of thumb: never borrow money that mostly services the borrowing itself, and never use venture debt as a substitute for a round that failed. Lenders can smell distress and will price it accordingly, if they engage at all.

Questions to Ask Before You Sign

  • What is the all-in effective cost? Interest, origination fee, end-of-term fee, prepayment penalty, and warrant value — added together, not evaluated one at a time.
  • What covenants apply, and what happens on breach? Notice and a cure period is a very different world from immediate acceleration.
  • Is there a material adverse change clause? A vaguely worded MAC provision lets the lender step back at the exact moment you need the facility most.
  • What does the collateral include? A lien that reaches your intellectual property is a serious concession. Push to carve it out or narrow it to a negative pledge.
  • Is this a facility or a commitment? Undrawn availability that evaporates on a covenant trip is not runway.

Venture Debt vs. the Alternatives

Do not confuse venture debt with a convertible note or a SAFE. Those are equity instruments that convert into shares at the next round; venture debt is real debt repaid in cash.
